I am using the built in sharepoint issue list. I have e-mail enabled when an
item is assigned to someone. If the email address is a in-house address, it
works, otherwise it doesn't. The same thing happens with Alerts. If the
email address for the alert to go to is an internal address, it works, else
it doesn't. Any ideas?

Sounds more like an issue with your SMTP server than with SPS. Looks like
external addresses are not getting forwarded.

Is there something in particular I should look for? We use exchange and
e-mails go out to external addresses just fine. Also, when I set up a user
with an external e-mail address, I aslo get an error message that the
notification e-mail could not be sent.

Did you set your SMTP server to use your Exchange server or just the SMTP
built-in service?

On the Configure E-Mail Server settings, I set the Outbound SMTP server to be
the Exchange Server.

OK, now it just getting weird. I would try to find a SMTP reference and see
if you can telnet directly to the Exchange server from the SPS box and see
about sending an Email that way. Also, if you have an Exchange admin, have
them check the logs to see if they state why the messages were rejected.

I have the users setup as External users in Active Directory. I also mapped
the External email address. And sending a test email from there works. But
it still doens't work from SPS

Sounds like your Exchange server is preventing "relaying". Talk to your
exchange administrator and have them authorize your SharePoint server (ip
address) to have rights to relay mail.
