You can't set folder permissions in the OOB SharePoint document library.

So all documents in sharepoint are viewable by everyone?
irregardless of permission? Which means sensitive documents such as payslip,
staffs apprasials cannot be filed in sharepoint?
best regards

You can assign permissions per document library. So in this case you would
need to create separate doclibs for each group of documents that require
distinct permissions.
It's an unfortunate limitation which has caused us a lot of grief, but I
hear it's going to be solved in the next version.

Also keep in mind that anyone with Administrator access to the site or
possibly to the server can view the contents of any list or library.
The issue with administrators on the server being able to view all sites was
corrected in WSS SP2 I believe.
A SharePoint document library may not be the best solution for sensitive
data like payroll.
There are 3rd party options that provide folder level security, but you will
probably still have the admin access issue.
